I study a optimal risk sharing problem with complete markets in presence of Knightian uncertainty. In presence of aggregate risk, there is a feedback between risk sharing and risk perceptions which impacts the optimal risk sharing arrangement. I study two cases of this problem, with and without learning to isolate the qualitative effects of how learning compounds with ambiguity to affect the aforementioned risk-perception - risk sharing link. An interesting feature which emerges is non-trivial wealth dynamics and its effect on consumption, asset prices.

\section{Introduction}
\noindent General equilibrium with complete markets provide a coherent framework to explore risk sharing amongst competitive agents. Attitudes towards risk and class of securities available are the key objects for determining a risk sharing arrangement. The welfare theorems In turn justify the \emph{optimality} of such arrangements. The standard analysis with Von-Neumann preferences,complete information and appropriate selection of assets has very stark predictions for the optimal risk sharing scheme. All idiosyncratic risk is hedged and aggregate risk is borne by the agents depending on their initial wealth distribution. With homothetic preferences we further have consumption as a constant proportion of aggregate endowment.

\noindent In this paper I explore the qualitative differences in the optimal risk sharing schemes where the distinction between risk and uncertainty is explicit. Further I also explore consequences of learning in this setup. The key takeway is that learning in this setup qualitatively changes the risk sharing scheme. Ambiguity in absence of learning generates that consumption shares depend on the realization of aggregate endowment. However in presence of hidden states, consumption shares depend on realization of idiosyncratic endowments too. The overall goal is to disentangle the effect of the following features on asset markets:

\noindent This question tries to link three strands of literature -

\noindent The basic mechanism I would like to study is the interplay between insurance and pessimism in a general equilibrium framework. Ex-ante identical guys may be subject to different continuation trajectories depending how idiosyncratic and aggregate risk/uncertainty is resolved in equilibrium. These different continuation trajectories will imply that ambiguity averse agents who fear for the worst model will choose different decision rules including how they learn about hidden state variables.

\section{Preferences towards Knightian uncertainty}
\noindent Knightian uncertainty in this context refers to an environment where risk cannot be perfectly quantified by an an agent. A specific source of Knightian uncertainty is the statistical closeness of different models of risk. \footnote{By ``model of risk' - I refer to a probability measure over future contingencies}.A feature common to any model of Knightian uncertainty as against a Bayesian benchmark is the presence of multiple priors and a rule describing how the decision maker selects a relevant prior. With Hansen Sargent preferences, the decision maker confronts these different models of risk by following a \textbf{\emph{robust}} approach. In particular he makes use of an hypothetical `malevolent agent' to design decision rules that are robust to the potential misspecification he is worried about.
\noindent A recurring theme in the formulation of ``statistical closeness'' will be the notion of ``Relative Entropy''. \footnote{This is also referred to the \emph{Kullback-Leiblar divergence} . It arises as the exponent of the probability error in an hypothesis test between two distributions}

There are two related ways of formalizing the robust approach under the fear of model misspecification.

The minimization in both the problem reflects the misspecification fears. In some sense the agent explores set a models in the vicinity of a reference model penalized by $\theta$ (or the controlled by $\eta$) to make sure he optimizes in the worst case scenario. In the next few section I will use the generalization of the multiplier preferences to incorporate dynamic ambiguity and learning as in Hansen Sargent (2007).
\section{Static Example - Risk Sharing and Risk Perceptions}
A new mechanism present in models of Knightian uncertainty is the link between risk sharing and risk perceptions. A risk sharing scheme is a state contingent plan of outcomes for an agent. As mentioned earlier, the agent uses his utility outcomes to various models as an input for decision-making, in particular selecting a relevant model of risk which rationalizes his actions. Thus how risk is shared affects what prior gets selected, but this in turn affects how much an agent is prepared to pay for the insurance. We can see this link in a very simplified static example as below.

\section{Dynamic Ambiguity and Learning}
In this section, I will briefly summarize how to extend the static multiplier version of these preferences to incorporate dynamics under different information structures. At first it might seem a separation argument should make these things independent-In particular how an agent filters payoff relevant hidden states and how he evaluates \emph{ risky consumption streams} should not be related. This is indeed true in a Bayesian framework, where learning/filtering is dictated by applying some form of Bayes rule. In simple words the agent has a prior, observes signals , updates his posterior and evaluates risk with those posteriors. However with multiple priors, future utility consequences may induce the agent to re-evaluate the past learning outcomes. In particular this introduces two sources of misspecification conceptually similar to compound lotteries. The agent may mistrust his prior over hidden states and/or the transition density governing the future signal/state evolution given the hidden state. Hansen Sargent (2005),Hansen Sargent (2007) take two separate stands on how the agent treats past distortions. In Hansen Sargent (2005), the agent is committed to past mi specifications, which means that the reference prior in any period inherits the past distortions to priors. In Hansen Sargent (2007), they formulate the problem without commitment,which means the agent's reference prior in any period consists of the relevant Bayesian updated prior under his approximating model. Once we obtain the relevant prior either with or without commitment, the agent expresses is distrust by applying two operators - $\mathbb{T}_1$ and $\mathbb{T}_2$ described as follows.

\section{Planner's Problem}
In this section, I setup the recursive Planner's problem. Appendix A shows the equivalence between the Planner's problem and the decentralized competitive equilibria. The Planner distributes the risky aggregate endowment between the two agents in a way that he meets the promised ex-ante present discounted value of utility to agent 2 and maximizes the welfare of agent 1. With uncertainty, a given consumption plan alters the beliefs of the agents and thus expected value of the stream. Thus at the margin, while equating probability weighted marginal utilities across agents and time, the Planner realizes that new force of endogenous beliefs. This manifests itself as time varying continuation values or Pareto weights. \footnote{This is the ``without commitment'' version of the preferences}

The Planner thus responds to the spreads in the contiutation values across agents by increasing the relative weight of Agent 2 in the next period. I interpret this movement in the context of wealth trasfers by the wealthy agent to the poor agent due to ``over-insurance''.
\noindent With exogenous heterogeneity in beliefs, we would have an expression like (2) but without any feedback from the risk-sharing arrangement. In this setup, the agent with a larger proportion of aggregate endowment will be more pessimistic about the risk. Hence optimality will require the Planner to ``over-insure'' the bad aggregate state for such an agent.

With uncertainty, the consumption depends only on the aggregate output as in the Benchmark case, the consumption shares for each agent vary across realizations of aggregate output. Figure~\ref{fig:RelShares} shows that for low promised values, Agent 2 has relatively higher share in the high aggregate endowment and vice versa. Further the mean-variance frontier for consumption is no longer linear. It is relative steeper for low promised irrespective of the aggregate state. This corresponds a higher $\frac{\sigma(c)}{\mu(c)}$ ratio for agent 2 when he has a low promised value. So the model predicts an inverse relationship between wealth levels and consumption volatility.

\subsubsection{Continuation Values}
In the recursive Planner's problem, an important choice variable is future continuation values. These continuation values capture history dependence inherent in Planner's trade offs. As alluded earlier, current beliefs depend on future utility of the agent or actions of the Planner. A similar force is present in a context of a Ramsey problem with forward looking constraints (For eg. Kydland and Prescott [1982]). A common outcome of these setups is history dependence captured in this case with the state variable - promised continuation utility. In the Benchmark case, the dynamics of continuation values are trivial- they oscillate between two values corresponding the present expected value of consuming the equilibrium share of aggregate output. \footnote{The share is pinned down by the initial promised value and the expected present value is conditioned on the current state being either high or low aggregate endowment}. Also noting the relationship between the continuation value and the Lagrange multiplier, dynamics of continuation values correspond to time varying Planner's weights.
\noindent In a decentralized economy, time varying continuation values manifests itself as dynamics of wealth distribution. Appendix A links the wealth distribution to promised continuation values. In the Benchmark case we have a stark prediction for the dynamics of wealth distribution - with complete markets, the wealth distribution is static. However with uncertainty and the ensuing heterogeneous beliefs, the wealth distribution changes over time. The agent who has the most wealth bears most of the aggregate risk, this increases the wedge between his worst case distribution and the underlying true measure. As seen before he over-insures the low aggregate endowment state. What this means is that he transfers more money to the poor agent in good times for transfers in the bad times. Consequently a series of good shocks drains his wealth and makes him poor. In terms of continuation utilities , they should adjust downward. \subsection{Survival and Ambiguity}
The market selection hypothesis articulated by Friedman (1953) states that agents who make \emph{systematic} errors in evaluation of future risk loose wealth on an average and will be driven out of market. The setup described above opens up a role of divergence between the true data generating model and worst case beliefs. However this divergence is endogenous and not systematic. In particular it depends on the wealth distribution. Since the agent having most of the wealth bears a larger proportion of aggregate risk, his worst case beliefs are further away from the true model. However the dynamics described earlier imply that there are wealth transfers to the other agent and this creates a novel survival force. I examine this with the following algorithm using the solution from the two period setup.

\section{2 period version - `Learning'}
``Learning'' here introduces two new phenomenon in presence of ambiguity - presence of hidden state variables and rules for updating priors conditional on common signals. Since both have separate implications, I will discuss them as - \emph{Compound Lotteries} mechanism and \emph{Distorted Filtering }mechanism . The former can be studied in a variation of the previous problem with non-degenerate priors over models. Thus there are two models, each identified by a pair of $(\alpha, \beta)$ which dictate the transition rule for $z$. The first model is an ``IID'' model with $\alpha=\beta=\frac{1}{2}$ and the other model has persistence with $\alpha=\beta=.9$. I begin with a prior of .9 for illustrative purposes.
\subsection{Prior Heterogeneity}
\noindent The risk perception - risk sharing mechanism identified earlier applies in this case too and we have a wedge between priors of both the agent. This wedge depends on the initial promised value and the agent with low initial promised value is more closer to the common approximating prior. Figure \ref{fig:DistPi} depicts this heterogeneity in priors as a function of initial promised value to agent 2. Both the agents tilt their prior towards the model which has a higher probability of a low aggregate endowment. If the initial state has low endowment, the prior moves towards the persistent model and vice versa. Also note that the wedge is higher in low aggregate states (top panels) than high (bottom panels).

\subsection{Compound Lotteries - Conditional consumption volatility}
\noindent In the Benchmark world with expected utility, linearity of time and state aggregation implies that agents are indifferent to compound lotteries if they have the same reduced form. In this case the agent would use a transition matrix $\bar{P} = \pi P_1+(1-\pi) P_2$ . In a world with identical priors, this amounts to a separate choice of $P$. As all the results about risk sharing are independent of $P$, presence of hidden states with common priors adds nothing to the analysis. With Knightian uncertainty, however this is not true. Taking a stand on ambiguity preferences also implies a stand on attitudes towards compounding. In particular the only kind of preferences that display both indifference to compounding temporal lotteries and ambiguity aversion are Gilboa and Schmeidler's (1989) maxmin expected utility (MEU) preferences \footnote{Strzalecki(2011) discusses the connection between these in detail}
\noindent Note that the state vector $z$ contains two components - the aggregate output shock (y)and the distributional shock (s). In the analysis of the problem without hidden states,I noted an implication that consumption is smooth conditional on aggregate state (as in the Benchmark). Hence for the Planner's problem only the marginal of $y$ matters. This is no longer true without hidden states. The optimal risk sharing scheme introduces conditional volatility of consumption.\footnote{This claim is true even if the agents trust the prior $\theta_2=\infty$. Refer Appendix XX for sufficient conditions}
\noindent At first glance, it seems strange - why would the Planner introduce state contingent consumption variation in particular making it dependent on a shock that is both independent and inconsequential to the aggregate endowment. Whats going on here is that the Planner is satisfying the speculative needs of the agent arising from belief heterogeneity. Let me give an example through the following anecdote -
\noindent \emph{There are two friends Anne (A) and Bob (B) who go to Vegas for a weekend. They both are willing to bet on a toss of a possibly biased coin. First consider a case in which both agree that the coin is biased or unbiased. \textbf{This refers to the first case without hidden states}. If the utility consequences of the result of the toss are different across A and B, they will end up with ex post heterogeneous beliefs on the probability of heads.}
\noindent \emph{Now consider a modification where both know (and agree )that the coin is either biased or unbiased with an even chance. This refers to the case where $\alpha$ varies across models. As before we expect heterogeneous priors and transitions depending on the utility consequences of the toss outcomes. }
\noindent \emph{ As a final twist suppose for some reason they get into an argument about whether a gentleman across the table is Jewish or not. A puts a higher probability to the fact the man in Jewish. This event has no consequence on the coin toss. However if they could bet, they would bet on this outcome too.}
\noindent \emph{\textbf{The distributional shock plays a similar role. In presence of heterogeneous priors, the agents disagree on the outcome of $z_1$ and $z_2$ in spite $y(z_1)=y(z_2)$ since the prior weighted marginals will differ. With complete markets they can trade arrow securities conditioned on this shock too and in a decentralized world would indeed do that. The Planner by introducing consumption volatility contingent on aggregate state is merely implementing the speculative trade. }

\noindent This can be seen in Figure~\ref{fig:RelSharesL}. The plot shows ratio of one period ahead consumption across realizations of $s$ given $y$ for agent 2. The solid line refers to $\frac{c(y_ls_l)}{c(y_ls_h)}$ and the dotted line refers to $\frac{c(y_hs_l)}{c(y_hs_h)}$. The top panel refers to cases when the initial state $z_0$ has low aggregate endowment and the bottom panel is one with high aggregate endowment. Note that at lower values of initial promised value - $v$, Agent 2's the ratio of consumption is away from 1. This coincides with the observation in Figure~\ref{} that the differences in prior are extreme towards the end points on the x-axis. Further consider the top left panel, we see that the relative consumption spread is much higher for the solid line as against that of the dotted line. This is because, given the the fact that at $z_0=(y_{l}s_{l})$ and Agent 2 is tilting his prior towards the Persistent model, he demands relatively more consumption in states $y_{l}s_{l}$ as compared to $y_{l}s_{h}$ as against $y_{h}s_{l}$ as compared to $y_{h}s_{h}$. This is reflected in the fact that the solid line is below the dotted line for this case. Thus the model predicts non-zero and persistent conditional volatility for poor agents (low v).

With the true model being IID, the initial state had not much bearing on the slope or the curvature of the market price of risk. However heterogeneity of priors and the speculative trading described in the previous section make the market price of risk vary significantly on both dimension - initial aggregate endowment and wealth distribution. The conditional volatility of consumption reflects in volatility of asset prices. In particular the model predicts a countercyclical market price of risk. Figure~\ref{fig:MPRL} plots the market price of risk as a function of initial promised value to Agent 2 in four panels. The top panels are states with low aggregate endowment and the bottom panels are with high aggregate endowment. Figure~\ref{fig:QVarL} displays the conditional variation in asset prices. Each panel plots two objects as a function of the initial promised value to agent 2 - $ \left.\frac{q(z^*|z)}{q(z^{**}|z)}\right|_{y(z^*)=y(z^{**})}$ Observe that the state contingent volatility explains most of the counter-cyclical market price of risk.

Even in the Benchmark Model filtering by itself adds some time-variation in market price of risk since posterior variances converge to the steady state values. Is this time-variation also state dependent ? Note that the symmetry in the way the transition matrices are constructed under each model makes the conditional variance of the posterior independent of the state. As described in the previous section the conditional variance of $m_{t+1}=\frac{P^{1}_t(z_{t+1})}{P^{2}_t(z_{t+1})}$(across model likelihood) under the true model(IID) is state independent.\footnote{In an Linear Gaussian setup this is naturally true since the posterior variances are independent of signal realizations} However, with ambiguity the agents additionally tilts the outcome of learning towards the Persistent model in low endowment states and vice versa. This leads to countercyclical market price of risk. To isolate this effect, I \emph{engineer} a sequence of shocks (T=50) such that the learning process does not converge for an Bayesian Agent. So the agent after seeing T periods of data cannot make out if the model has persistence or not.Figure~\ref{fig:FilteringL} depicts the path for the beliefs. Next I plot the market price of risk under the Benchmark and ambiguity in Figure~\ref{fig:MPRCompL}. The figure shows two facts clearly, the market price risk is higher and countercyclical with ambiguity.

\section{Characterization of risk sharing with hidden states}
In this section I will discuss why relative consumption shares vary across states of world with same aggregate endowment. In presence of hidden states (here models), the relevant beliefs are model averaged conditional probabilities. Due to the fact that wealth may differences lead to differential twisting for priors over model and transition probabities given a mode, model averaged conditionals may wary across agents for states of the world with same aggregate endowmwnt. This is particularly true if the underlying model space is not rich enough or preferences are such that the non-linearity in compounding disappears.
