Changing the option
emulate_term = xterm
for ex. to
emulate_term = xterm-256color
causes an error with VTE.
Maybe, it isn't an issue with lilyterm but with vte?

Yes, We only can set it to "xterm" under VTE terminals.
Please visit http://developer.gnome.org/vte/unstable/VteTerminal.html#vte-terminal-set-emulation for more informations.
